leader is<strong>\u00a0primed\u00a0for making money on the short side.<\/strong><\/p>\n<p>But first, let&#8217;s take a quick look at recent\u00a0market action to confirm the\u00a0bears remain in week, with the Nasdaq Volatility Index ($VXN) pushing above 30 for the first time since late 2011.<\/p>\n<p>Since late 2012, $VXN levels\u00a0in the 20 to 23 range have produced trade-able bottoms on the long side, but last week&#8217;s spike was such an extreme move that it suggests the<strong> potential for further downside in the broad market.<\/strong><\/p>\n<p>At the very least, a test of last week&#8217;s lows seems probable in the coming days.<\/p>\n<p>Although the\u00a0S&amp;P 500 has already bounced 4% off its recent swing low, the benchmark index is now\u00a0closing in on a <em>major<\/em> area of resistance.<\/p>\n<p>On the daily chart below, notice how the prior swing low (from mid-August), the 20 and 200-day moving averages, and short-term downtrend line all converge in the $190 to $193 area:<\/p>\n<p><img decoding=\"async\" src=\"https:\/\/www.morpheustrading.com\/\/~rick\/\/charts\/2014\/141019SPY.png\" alt=\"SPY RESISTANCE \" title=\"\"><\/p>\n<p>It&#8217;s a similar technical picture with the Nasdaq, Dow, and other major indexes, each of which now have a plethora of overhead resistance levels to contend with.<\/p>\n<p>Because market volatility was at extreme levels last week, there was no reason to enter long positions in hopes of catching a short-term bounce in the market, as such speculative trades could easily turn sour in a heartbeat.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"Sell_Short_Former_Market_Leaders_That_Look_Like_This\"><\/span>Sell Short Former Market Leaders That Look Like This<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>3D Systems Corp ($DDD) is a great\u00a0example of the qualities we look for when short selling former leading stocks.<\/p>\n<p>As always, we analyze the chart pattern on multiple time frames, beginning with the monthly chart, then zooming in to the weekly and daily chart intervals.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"Step_1\"><\/span>Step 1<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>The first step is to assess the &#8220;big picture&#8221; of the trend by checking out the monthly chart.<\/p>\n<p>Upon doing so, notice that $DDD has registered an\u00a0<strong>incredible advance of more than 5,000% since the lows of 2009. <\/strong><\/p>\n<p>Even since the the $10 price level in 2011, $DDD rallied about 900%\u00a0before forming a top at the beginning of this year.<\/p>\n<p>A stock that scored\u00a0such massive gains (and\u00a0has already formed a top)\u00a0is exactly the type of move we look for on the short side:<\/p>\n<p><img decoding=\"async\" src=\"https:\/\/www.morpheustrading.com\/\/~rick\/\/charts\/2014\/141019DDD.png\" alt=\"$DDD SHORT EXAMPLE monthly \" title=\"\"><\/p>\n<p>When a strong stock eventually breaks down below its long-term uptrend line <em>and<\/em>\u00a0the 10-month moving average begins to decline, the stock is in trouble and is placed on our internal watchlist for potential short entry in our <a title=\"Sign up for The Wagner Daily\" href=\"https:\/\/www.morpheustrading.com\/services\/swing-trade-alerts\" target=\"_blank\" rel=\"nofollow noopener\">momentum swing trading newsletter<\/a>.<\/p>\n<h3><span class=\"ez-toc-section\" id=\"Step_2\"><\/span>Step 2<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>Next,\u00a0we <strong>drill down to the weekly chart to look for confirmation<\/strong> of a bearish pattern as well.<\/p>\n<p>In the case of $DDD, the stock is in a confirmed downtrend because the 10-week moving average is below the 40-week moving average, and both averages are trending lower.<\/p>\n<p>$DDD also\u00a0recently\u00a0broke down below a bearish, five-month long base at the lows (<a title=\"Read article\" href=\"https:\/\/www.morpheustrading.com\/blog\/trading-weak-market\/\" target=\"_blank\" rel=\"noopener\">read more<\/a> about bearish consolidation patterns).<\/p>\n<p>The $45 level that was formerly providing support has definitively been broken and <strong>will now act as resistance on any rally attempt:<\/strong><\/p>\n<p><img decoding=\"async\" src=\"https:\/\/www.morpheustrading.com\/\/~rick\/\/charts\/2014\/141019DDD2.png\" alt=\"$DDD SHORT EXAMPLE weekly \" title=\"\"><\/p>\n<h3><span class=\"ez-toc-section\" id=\"Step_3\"><\/span>Step 3<span class=\"ez-toc-section-end\"><\/span><\/h3>\n<p>Now that we have identified a former market leader on the monthly chart and confirmed its downtrend on the weekly chart, we finally<strong> use the daily chart to help us determine the best short selling entry point.<\/strong><\/p>\n<p>After a persistent, four-week decline, $DDD is finally bouncing back above\u00a0very short-term resistance of its 10-day moving average.<\/p>\n<p>In a steady\u00a0downtrend, stocks can go for weeks without closing above the 10-day moving average for more than a day or two (just as strong stocks remain <em>above<\/em> their 10-day moving averages in overly bullish conditions):<\/p>\n<p><img decoding=\"async\" src=\"https:\/\/www.morpheustrading.com\/\/~rick\/\/charts\/2014\/141019DDD3.png\" alt=\"$DDD short example daily\" title=\"\"><\/p>\n<h2><span class=\"ez-toc-section\" id=\"Patience_Grasshopper\"><\/span>Patience, Grasshopper<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>As we have <a title=\"Read article\" href=\"https:\/\/www.morpheustrading.com\/blog\/patience-short-selling-stocks\/\" target=\"_blank\" rel=\"noopener\">written about<\/a> in the past, patience to wait for a proper entry point on the short side is crucial; poorly timed entries on the short side are not forgiving.<\/p>\n<p>Although the monthly, weekly, and daily charts of $DDD are clearly bearish,<strong> this former leader is presently\u00a0<em>not<\/em> a low-risk short entry.<\/strong><\/p>\n<p>Rather, the most ideal entry point would be a bounce into new resistance of the 50-day moving average and\/or prior lows from August ($46-$48 area).<\/p>\n<p>Nevertheless, because\u00a0the stock\u00a0remains in a strong downtrend, price action\u00a0could simply resume lower after just a one-day close\u00a0above the 10-day moving average.<\/p>\n<p>In this\u00a0scenario, a move below the October 17 low could be a short entry trigger, while using a tight stop above the two-day class=\"ez-toc-section-end\"><\/span><\/h2>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"alignleft wp-image-4253\" src=\"https:\/\/www.morpheustrading.com\/blog\/wp-content\/uploads\/2014\/10\/how-long.jpg\" alt=\"how long\" width=\"137\" height=\"180\" title=\"\">Despite what popular news outlets such as CNBC might have you believe, <em>nobody<\/em> is able to predict the market&#8217;s next move with 100% accuracy (but imagine if you could).<\/p>\n<p>Nevertheless, astute traders paying attention to technical signals typically have the upper hand.<\/p>\n<p>Every market pullback is different, but the <strong>current correction feels much heavier<\/strong>\u00a0(in terms of participation to the downside) than any other pullback in 2013 or 2014.<\/p>\n<p>Throughout most of the past two years, pullbacks were fairly quick because traders were waiting to buy the dip.<\/p>\n<p>Sure, there were plenty of ugly distribution days in 2013, but it was\u00a0more a case of sector rotation\u00a0out of extended groups and into new bullish patterns (rather than flat-out selling across the board).<\/p>\n<p>This time around, there have been\u00a0plenty of distribution days over the past six weeks, but there has been little to no rotation of money into new leaders.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"Trade_What_You_See_Not_What_You_Think\"><\/span>Trade What You See, Not What You Think<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"alignright wp-image-4251\" src=\"https:\/\/www.morpheustrading.com\/blog\/wp-content\/uploads\/2014\/10\/trade-what-you-see-300x199.jpg\" alt=\"trade-what-you-see\" width=\"206\" height=\"137\" title=\"\" srcset=\"https:\/\/morpheustrading.com\/blog\/wp-content\/uploads\/2014\/10\/trade-what-you-see-300x199.jpg 300w, https:\/\/morpheustrading.com\/blog\/wp-content\/uploads\/2014\/10\/trade-what-you-see-110x73.jpg 110w, https:\/\/morpheustrading.com\/blog\/wp-content\/uploads\/2014\/10\/trade-what-you-see-1024x681.jpg 1024w\" sizes=\"auto, (max-width: 206px) 100vw, 206px\" \/>Regardless of your view on recent broad market action (whether it&#8217;s better to buy or sell),<strong> there now are very few stocks with bullish chart patterns;<\/strong> this <em>objective fact<\/em> cannot be ignored.<\/p>\n<p><em>Eventually,<\/em> stocks will manage to\u00a0find some traction and establish higher swing lows.<\/p>\n<p>But for now, its best to avoid the long side.<\/p>\n<p>With our market timing model in &#8220;sell&#8221; mode, <strong>odds of\u00a0a profitable trade favor the short side of the market.\u00a0<\/strong><\/p>\n<p>Depending on how much the market bounces from here,\u00a0we may look to establish one or two new short positions into resistance (remember we prefer to\u00a0<a title=\"How to find the best entry points for selling short\" href=\"https:\/\/www.morpheustrading.com\/blog\/best-entry-short-selling-stocks\/\" target=\"_blank\" rel=\"noopener\">short stocks on a bounce<\/a>).<\/p>\n<p>If you are prohibited from selling short (such as with an IRA account), or are simply not\u00a0comfortable selling short, no problem!<\/p>\n<p>Inversely correlated &#8220;short ETFs&#8221; are an excellent, alternative way to gain
